FEMA Reporting for Foreign Portfolio Investors (FPI) vs FDI: Schedule 1 vs Schedule 2 Investment Thresholds & Form LEC Compliance

Updated: Sep 27

In India's institutional capital markets, foreign capital inflows are governed by a bifurcated legal architecture designed to distinguish between passive, liquid capital market investments and active, strategic corporate ownership. Under the Foreign Exchange Management (Non-debt Instruments) Rules, 2019 (the NDI Rules) administered by the Reserve Bank of India (RBI) and the Ministry of Finance, cross-border equity participation is partitioned into two distinct regulatory routes: Foreign Portfolio Investment (FPI) governed by Schedule 2, and Foreign Direct Investment (FDI) governed by Schedule 1.

For global hedge funds, sovereign wealth funds, pension managers, Indian investee companies, and domestic custodian banks, maintaining continuous oversight over the statutory 10% individual investment threshold is paramount. Crossing this ceiling transforms an FPI's legal status from a portfolio investor into a direct foreign investor, triggering mandatory divestment requirements, Foreign Investment Facilitation Portal (FIRMS) reporting, and altered corporate tax withholding liabilities.

The Statutory Dichotomy: Schedule 1 (FDI) vs Schedule 2 (FPI)

The boundary between FDI and FPI is not determined by the investor's intent, but by a rigid quantitative statutory test established under Rule 2(r) and Rule 2(t) of the NDI Rules:

`

+----------------------------------------------------------------------------------------------------+

+------------------------------------+-----------------------------------+---------------------------+

+------------------------------------+-----------------------------------+---------------------------+

Governing Schedule: Eligible Instruments • Schedule 1 of NDI Rules, 2019: Equity, CCPS, CCDs, Share Warrants • Schedule 2 of NDI Rules: Listed / To-be-listed Eq.

Governing Schedule: Unlisted Indian Companies • Schedule 1 of NDI Rules, 2019: 100% categorized as FDI • Schedule 2 of NDI Rules: Prohibited (FDI applies)

Governing Schedule: Listed Company Holding Threshold • Schedule 1 of NDI Rules, 2019: >= 10% of fully diluted capital • Schedule 2 of NDI Rules: Strictly < 10% per group

Governing Schedule: Pricing Guidelines • Schedule 1 of NDI Rules, 2019: Valuation under DCF / Pricing Rule • Schedule 2 of NDI Rules: Market price on Stock Ex.

Governing Schedule: Reporting Gateway • Schedule 1 of NDI Rules, 2019: FIRMS Portal (Form FC-GPR/FC-TRS) • Schedule 2 of NDI Rules: Form LEC via Custodian

#### 1. Foreign Direct Investment (FDI - Schedule 1)

Any investment made by a non-resident in:

  • An unlisted Indian company, regardless of percentage holding; or

  • 10% or more of the post-issue paid-up equity capital on a fully diluted basis of a listed Indian company.

FDI represents a long-term strategic stake. It requires strict adherence to sectoral caps, entry routes (Automatic vs Government Route), RBI pricing guidelines (Discounted Free Cash Flow - DCF method), and mandatory reporting on the FIRMS portal via Form FC-GPR (for fresh allotments) or Form FC-TRS (for transfers).

#### 2. Foreign Portfolio Investment (FPI - Schedule 2)

Investments executed by registered Foreign Portfolio Investors in equity instruments of listed Indian companies (or companies to be listed via IPOs):

  • Individual Ceiling: Total holding of each FPI or investor group must be less than 10% of the total paid-up equity capital on a fully diluted basis.

  • Aggregate Ceiling: The aggregate limit for all FPI investments in an Indian company is set by default at the sectoral cap applicable to the specific industry. Indian companies may lower this aggregate limit to 24%, 49%, or 74% by passing a Board resolution followed by a Special Resolution of shareholders prior to specified statutory cut-off dates.

The 10% Threshold Breach: Reclassification & Divestment Mechanics

One of the most complex operational scenarios under the NDI Rules arises when an FPI's holding breaches the 10% threshold:

#### 1. The Mandatory 5-Trading-Day Divestment Window

Under Regulation 20(7) of the SEBI (Foreign Portfolio Investors) Regulations, 2019 read with Rule 10(2) of the NDI Rules:

  • Where an FPI or its investor group breaches the 10% ceiling through secondary market purchases, the FPI is granted an immediate choice: divest the excess holdings within 5 trading days from the date of settlement to bring the aggregate holding back below 10%.

  • If the FPI successfully divests within 5 trading days, the investment retains its Schedule 2 (FPI) character without triggering foreign direct investment reclassification.

#### 2. Permanent Reclassification as FDI (Schedule 1)

If the FPI fails to divest the excess holding within 5 trading days:

  • The ENTIRE investment (not merely the incremental shares exceeding 9.99%) is automatically treated and reclassified as Foreign Direct Investment (FDI) under Schedule 1.

  • The reclassified holding is permanently governed by FDI rules: subsequent purchases must comply with FDI entry routes, sectoral caps, Press Note 3 (2020) land border approvals where applicable, and mandatory electronic reporting on the RBI FIRMS portal.

  • The investor and the Indian investee company must submit comprehensive documentation to their Authorized Dealer Category-I bank, Custodian, and Depositories (NSDL/CDSL) to migrate the shares from FPI sub-accounts to designated FDI depository demat accounts.

`

+----------------------------------------------------------------------------------------------------+

+------------------------------------+-----------------------------------+---------------------------+

+------------------------------------+-----------------------------------+---------------------------+

FPI Holding reaches >= 10.0%: on fully diluted capital basis • Option A: Divest excess shares: within 5 trading days • Retains FPI status under: Schedule 2 (No FDI filings)

| +-----------------------------------+---------------------------+

** • Option B: Fail to divest or elect: permanent FDI classification • ENTIRE holding reclassified**: as FDI under Schedule 1
